It is a typical Portuguese communal flag, with the coat of arms centred on a field quartered background of yellow and blue (town rank).

The arms are Azure a castle Or masoned Sable with port and windows Gules, in base a fountain effervescent Argent and Azure. Mural crown Argent with four visible towers (town rank) and white scroll reading in black upper case letters "CASTELO NOVO".
Meaning:
"Castelo novo" means "new castle", making these arms partly canting.
